Leverage and solvency

Debt-to-equity, net debt to EBITDA, interest coverage — the level of leverage never tells you the risk; the stability of the cash flows behind it, the wall of maturities ahead of it, and the guarantees hidden beside it do.

The Question

Two companies carry exactly the same leverage: net debt of four times EBITDA, an identical debt-to-equity, an identical interest coverage. On any screen they are the same risk. One of them will refinance its debt next year without a second thought and sail on. The other will breach its covenants in the coming downturn, watch its lenders refuse to roll the debt over, and be fighting for survival — with the same leverage ratios the first one has. The numbers were identical; the danger was not remotely so. illustrative

Leverage is the one place where reading the ratio's level misleads most dangerously, because the level does not carry the risk — three other things do. The first is the stability of the cash flow servicing the debt: the same debt is safe against steady cash and lethal against cash that can halve. The second is the maturity profile: debt due in ten years is a background fact, debt due in ten months is a live threat. And the third is what is hidden beside the debt — guarantees and contingent liabilities that never reach the reported leverage number but can crystallise into real obligations overnight. This module is about reading leverage as a question of solvency — can this business survive its bad times? — rather than as a number on a screen, because the number, on its own, has fooled more investors than almost any other.

Why this exists

Debt is not dangerous in proportion to its size; it is dangerous in proportion to the mismatch between when it must be paid and when the cash to pay it arrives. That is why solvency cannot be read off a single leverage level. It has to be read as the interaction of how much is owed, how reliably the business generates cash, and when the debt falls due. Leverage ratios exist to open that enquiry, not to close it.

They come in two kinds. Stock measures size the debt against the balance sheet or against profit: debt-to-equity compares borrowing with the owners' capital, and net debt to EBITDA asks how many years of cash operating profit it would take to clear the debt — a rough "how deep is the hole?" Two-to-three times is ordinary for most businesses; above five starts to constrain, unless the cash flows are utility-steady. Flow measures ask whether the profit can service the debt as it runs: interest coverage — operating profit divided by interest — is the cushion, and coverage of, say, six times means profit could fall a long way before interest became unaffordable, while coverage near two is precarious. But the two most-missed pieces are not ratios at all. The maturity profile — the schedule of when the debt falls due — decides whether the firm faces a comfortable ladder of repayments or a wall of refinancing all at once. And contingent liabilities — guarantees given, disputes, off-balance-sheet obligations — are debt that is not counted as debt until it suddenly is. This module exists because the leverage ratios are quoted constantly and the maturity profile and the contingent liabilities, which decide whether the leverage is survivable, are read almost never.

The mechanics

Size the debt, test whether profit can service it, then look at the two things the ratios miss.

Read leverage against the cash flow, never alone. The single most important move is to hold the leverage ratio next to the volatility of the cash flow servicing it. A net-debt-to-EBITDA of 4 is comfortable for a business with contracted, regulated or otherwise steady cash flow, because that EBITDA will still be there next year to service and repay the debt. The same 4 is dangerous for a cyclical, because its EBITDA can halve in a downturn — which mechanically doubles the ratio to 8 and can trip covenants at the worst possible moment, when profit is weakest and lenders are most nervous. So the acceptable leverage level is not a universal number; it scales with how reliable the cash flow is. Steady cash can carry a lot of debt; swinging cash can carry very little.

Use net debt, and check gross too. Net debt subtracts cash from borrowings, which is usually right — a firm with ₹100 of debt and ₹90 of cash is barely leveraged. But glance at gross debt as well, because that cash may not be freely available (it can be trapped in subsidiaries, pledged, or needed for operations), and a firm running large gross debt and large cash simultaneously sometimes signals that the cash is not as usable as the net figure implies.

Then look at the two things the ratios hide. First, the maturity profile. Pull the schedule of when the debt falls due. A firm with modest leverage but most of its debt maturing within a year is exposed to a refinancing wall — if credit markets tighten or the firm stumbles just as the debt comes due, lenders may refuse to roll it, and a solvent-looking business faces a liquidity crisis. Well-managed balance sheets ladder their maturities so no single year is overwhelming. Second, contingent liabilities and guarantees. Read the notes for guarantees given on behalf of subsidiaries, associates or joint ventures, for disputed tax and legal claims, and for other off-balance-sheet commitments. These do not appear in the debt figure, but a guarantee for a subsidiary's borrowing becomes the parent's debt the moment the subsidiary cannot pay. Size the material ones against net worth — a company with contingent liabilities as large as its equity is far more leveraged than its balance sheet admits.

Across sectors

What counts as safe leverage is set almost entirely by the sector, because the sector sets the stability of the cash flow. Here is leverage read across four businesses, with the point that the same debt level is prudent in one and reckless in another.

Regulated utility / infrainverts

High leverage is normal and safe, because tariff-fixed cash flows are steady and predictable. A low-debt utility is arguably under-using a cheap, reliable funding base. Judge it on interest coverage and maturity laddering, not the debt level.

Cyclical (steel / chemicals)

Low leverage is essential, because EBITDA can halve in a downturn and double the ratio overnight. The right question is what net-debt-to-EBITDA looks like on trough earnings, not on this year's peak.

Real-estate developer

Project debt and guarantees dominate, much of it in special-purpose vehicles. Reported parent leverage can look modest while the group carries heavy project debt and cross-guarantees — read the consolidated picture and the contingent liabilities.

Bank / NBFCinverts

Debt-to-equity is the wrong tool entirely — borrowing is raw material, and 10x-plus is the model. Solvency is capital adequacy: capital against risk-weighted assets, the regulator's ratio, not the manufacturer's.

The thread is that leverage is the family most tightly bound to cash-flow stability, and cash-flow stability is a sector property. A regulated utility can safely run leverage that would sink a cyclical, purely because its cash flow does not move — so reading the two on the same debt-to-EBITDA scale, as a screen does, ranks them wrongly. A real-estate developer's true leverage hides in project vehicles and guarantees, so the parent's headline debt understates the group's risk. And for a bank, the manufacturing leverage ratio does not apply at all; solvency is capital adequacy, a different instrument entirely. In every case the discipline is the one this part keeps teaching: before you read the leverage level, ask what cash flow sits behind it and what the sector's normal is — and for a lender, reach for the right ratio in the first place. A debt level ripped out of its cash-flow context is not a risk measure; it is a number waiting to mislead.

Read it live

A composite mid-cap capital-goods maker shows net debt to EBITDA of 2.2 and interest coverage of 5x — modest, healthy leverage by any screen. The balance sheet looks safe, and the instinct is to move on. Read the three hidden things before you do. illustrative

First, the cash-flow stability. This is a project-driven business whose EBITDA swings with the order cycle; the 2.2 is struck on a good year, and in the last downturn its EBITDA fell by 45%. Recompute the ratio on that trough EBITDA and net debt to EBITDA jumps to roughly 4.0 — still survivable, but no longer "modest." The leverage is only 2.2 in good times; the honest number is the through-cycle one. Second, the maturity profile. Dig into the borrowing note and 65% of the debt matures within the next fifteen months, most of it short-term working-capital lines that must be rolled. In a good market that is routine; if the order cycle turns just as those lines come due, the firm is relying on nervous lenders to refinance a wall of debt into weakness. The modest leverage ratio said nothing about this concentration. Third, the contingent liabilities. The notes disclose guarantees given for a jointly-controlled entity's borrowing equal to about 40% of the parent's net worth, plus a disputed tax claim. Neither is in the 2.2; both are real exposures that could crystallise.

Put the three together and the "safe, 2.2x" business is materially riskier than the headline: its true leverage is cyclical and closer to 4x at the trough, it faces a refinancing wall within fifteen months, and it carries off-balance-sheet guarantees worth two-fifths of its equity. None of that changes the reported ratio, and all of it changes the risk. The habit to build is to treat a comfortable leverage ratio as the beginning of the solvency question — read it on trough cash flow, pull the maturity schedule, and size the guarantees against net worth — never as the answer.

What it cannot tell you

A leverage ratio cannot tell you whether the lenders will still be there when the debt falls due. Solvency in a crisis is as much about access to refinancing as about the debt-to-EBITDA level, and access depends on the credit market, the lenders' own health, and confidence in the borrower — none of which is in the ratio. A firm can be modestly leveraged on paper and still fail because it could not roll a maturing loan in a frozen market. The ratio measures the debt; it cannot measure the willingness of others to keep funding it.

Nor can the reported numbers reliably size the contingent liabilities. Guarantees and disputed claims are disclosed in the notes, but whether a guarantee will be called, or a tax dispute lost, is a probability the accounts do not price — they simply list the maximum exposure. A company can carry large contingent liabilities that never crystallise, or a single one that sinks it, and the disclosure looks similar in both cases. Reading them against net worth sizes the potential damage; it cannot tell you the odds, which is a judgement about the underlying disputes and the health of the guaranteed entities.

And leverage ratios say nothing about covenant terms, which often bite before the headline numbers look dangerous. A loan may carry a covenant that trips at a net-debt-to-EBITDA of 3.5, so a firm drifting from 3.0 to 3.6 in a soft year can breach and hand its lenders control long before its leverage looks alarming to an outsider. The covenant thresholds live in the loan agreements, not the ratios, and a business can be technically in default at a leverage level that a screen would call perfectly comfortable. What the numbers cannot show, the fine print decides.

In the concall

How it comes up. When leverage looks fine on the surface, a sharp analyst probes the cash-flow stability, the maturities and the off-balance-sheet items. The question sounds like this: "Net debt to EBITDA is 2.2, but what does that look like on trough EBITDA, what share of the debt matures within a year, and what are the guarantees you've given for the JV?" The analyst is testing solvency, not leverage.

A good answer, verbatim-style.

"Sensible to stress it. On mid-cycle EBITDA we'd be around 3x, and at a genuine trough closer to 4x, which is why we're targeting a reduction before the next down-leg. On maturities, we've termed out most of it — only about 20% is due within a year, and it's laddered. The JV guarantee is real, about 30% of net worth; the JV is self-funding now, but we disclose it and monitor it. We run the balance sheet for the trough, not the peak."

That answer stress-tests the leverage on trough earnings, shows the maturities are laddered, and puts a number on the guarantee rather than hiding it.

An evasive answer, verbatim-style.

"Our balance sheet is very comfortable — net debt to EBITDA is just 2.2 and interest coverage is healthy. We have a strong relationship with our lenders and access to ample liquidity, so we're not concerned about our debt at all."

Notice what it does. It quotes the peak-EBITDA ratio as if it were through-cycle, waves at "strong lender relationships" instead of showing the maturity ladder, and does not mention the guarantees at all. "Access to ample liquidity" is precisely what evaporates in the downturn that tests it.

The follow-up nobody asks, and what its absence means. "Give us net debt to EBITDA on trough earnings, the exact share of debt maturing in the next twelve months, and total guarantees and contingent liabilities against net worth." That forces the leverage onto stressed cash flow and drags the maturity wall and the off-balance-sheet items into the light. If the room lets "comfortable at 2.2x" stand without the trough number and the maturity schedule, either the trough leverage is uncomfortable or a refinancing wall is looming, and the peak ratio is being used to change the subject. Leverage that management will only discuss at the peak, and will not stress to the trough, is the leverage this module exists to distrust.

Where people get fooled

  1. Reading the leverage level without the cash-flow stability. The same net-debt-to-EBITDA is safe against steady cash and dangerous against cyclical cash. The acceptable level scales with how reliable the cash flow is, not with a universal threshold.

  2. Using peak-cycle EBITDA in the denominator. A cyclical's leverage computed on peak earnings understates the risk, because a downturn halves the EBITDA and doubles the ratio. Stress it on trough earnings.

  3. Ignoring the maturity profile. Modest total debt with most of it due within a year is a refinancing wall. When the debt falls due matters as much as how much there is; solvency depends on lenders rolling it over.

  4. Missing contingent liabilities and guarantees. A guarantee for a subsidiary's borrowing is real debt that is not counted as debt until it crystallises. Read the notes and size material contingent liabilities against net worth.

  5. Trusting net debt without checking gross. Cash netted off may be trapped in subsidiaries, pledged, or needed for operations. Large gross debt alongside large cash can mean the cash is not as usable as the net figure suggests.

  6. Applying debt-to-equity to a lender. For a bank or NBFC, borrowing is raw material and high leverage is the model; solvency is capital adequacy, not debt-to-equity. The manufacturing ratio flags danger where there is only the business.
